Hypoteční Banka is the Czech Republic's largest mortgage lender with a share of over 25%. Despite being a 100% subsidiary of ČSOB, Hypoteční has kept its distinctive brand name and relatively high level of independence. The numbers suggest that the bank possesses all the right ingredients for success; it is exposed to the fastest-growing area of banking, mortgage lending (its loan book has doubled over the last five years), it is extremely cost-efficient, with costs accounting for less than 16% of revenues, its asset quality remains under good control (with non-performing loans at 3.8% of the total at the end of 2012) and its interest margins are still good (above 200 bp) in spite of the declining interest rates. When adjusted for hefty overcapitalisation, Hypoteční Banka’s ROE jumps to a more realistic 20-30%, one of the highest figures in the Czech banking sector.

The key points are:

  • Czech commercial banks announced a net profit of CZK 14,387 mil in the third quarter of the year, up 3.5% compared to the same period last year. In the first nine months of the year, however, the banks' profit dropped 0.8% yoy to CZK 50,258 mil. This implies an annualised ROE of 11.6% for the last 12 months.
  • Loans grew 0.6% qoq (or 5.2% yoy) in the third quarter. Mortgages still drive the volume growth (creating 90% of the loan growth in the 3rd quarter and 57% ytd) while corporate loans and consumer lending stagnate.
  • The weak momentum is especially disappointing as the economy picks up. Banks are overcapitalized (CAR at 18%) and have plenty of cheap deposits to play with (with loans accounting for 76% of deposits only).
  • In addition, asset quality remains of little concern. Non-performing loans account for 6.2% of total loans while half of them are covered by loan provisions.
  • The trio of the largest banks (Sporitelna, CSOB and Komercni Banka) created 70% of the quarterly profit and 66% of loan growth in the third quarter of the year. Despite losing market share in revenue or overall assets, their market dominance continues. On the other hand, small players finally seem to be challenging the "boring" status quo.

Hypoteční banka reported a net profit of CZK 701 mil. in 3Q2014, down 13.4% compared to the same period last year. Ongoing margin pressure and an increased cost of risk stand behind the profit deterioration.

...but the overall picture remains solid

The big picture remains solid in spite of the weak momentum. The bank remains highly profitable (ROE reaches 18% when adjusted for the bank's overcapitalization), cost efficient (with cost to income at less than 18%), maintains its leading position on the market (a further 26 bp have been added to bank's 26.5% market share over the last year) and has plenty of (too much) capital to play with.

The challenges therefore come from external factors such as the declining interest rates on new mortgages sold and the ongoing market pressure.

Increasing margin pressure

The low rate environment is taking an increasing toll on the mortgage business profitability. The average interest rate on new loans has approached a level of 2.5%, which means big pressure on pricing when refinancing existing stock (still priced at nearly 4.0%).

Although the margin on new lending still seems to be pretty fat (1.9% when adjusted for 5-year swap), we believe it will decline in the coming quarters:

Lack of volume growth is one reason for the expected pressure and increasing competition is the other.

Slowing volume growth

Mortgage lending still remains one of the fastest-growing parts of the banking business in the Czech Republic. In the last 12 months, it has grown 7.1% yoy, which represented 40% of the overall increase in the sector loan book (and 90% in 3Q14 alone).

The problem might be that the volume of growth is not as impressive as in the past, so margin pressure could eat more into bank's profits at this time:

Rising competition pressure

Hypoteční banka is one of the best banks in the country in our view. The bank is well managed, is exposed to the right segment and has built and defended a leading position on the market.

The margin pressure and slower growth could however increase competition in the coming quarters. Apart from the more active rivals Spořitelna and Komerční, there is a pack of small players to watch for (Sberbank, Air Bank, mBank, Equa).

While small on their own and fragmented, together they could make a difference.

Ceska Sporitelna assets reached CZK 1,329,220 mil, up 24.6% when compared to the last year. Historically, the bank’s assets reached an all time high of CZK 1,329,220 mil in 2017 and an all time low of CZK 438,055 mil in 2000.

Comparing Ceska Sporitelna with its closest peers, CSOB assets amounted to CZK 1,314,400 mil, Komercni Banka operated with CZK 1,004,040 mil assets and UniCredit Czech Republic had total assets of CZK 672,078 mil.

Total assets of the Czech banking sector amounted to CZK 6,724 bil in 2017, up 17.8% when compared to the last year. Ceska Sporitelna reported total fee income of CZK 9,308 mil, down 9.23% compared to the previous year. Historically, the bank’s fee income reached an all time high of CZK 12,381 mil in 2011 and an all time low of CZK 5,120 mil in 2000.
